From what I've seen, Mercedes seems to have higher single target damage with her individual skills, but Xiao has better long term survivability with stacking buffs and much better AoE.

With that in mind, I'd level Xiao first, but ultimately both, as they serve different roles.

Right now I'm rolling with Ayame with armor break and whatever spellblade works on the boss, Prishe with Kick and curaga, Curilla with power break and revive, Shantotto with Lightning and Sudden Thunder, and Tyro with Enveloping Etude and Lifesiphon to get Sentinel's Grimoire up quick. No gear synergy except for Shantotto's Tactician Magician's Coat.
