Reputation decreases every time you commit a crime even if there are no witnesses. That's why guards start searching you if you steal shit even if no one has seen you.

The reputation bit is dumb as fuck but I believe the guards can kinda see through your inventory somehow, like if you raise pickpocket skill you can see what people have, it even opens for some dialogue.
