What sort of circumstances would need to arise in a fantasy world for ALL combat to be handled through nonlethal, ritualized, magical combat like Touhou's spell card battles?

Ideally, it should NOT involve divine intervention. These battles should be considered "civilized" enough that they are a socially acceptable means of resolving desputes.

Anyway, to seriously answer OP: in Touhou, both humans and youkai have a vested interest in upholding the spellcard system, the humans because they'll go extinct in Gensokyo without it, the youkai because they're dependant on humans for their own continued existence (even the youkai who don't literally eat humans require humans to believe they exist, in order to exist).

The specific style of combat is itself a form of magical rite that is either needed for something or is binding in some way to people doing it.

The spellcards or whatever aren't the only way of doing combat, but anyone who breaks the rules and uses proper combat is immediately at the top of everyone elses shitlist, and they are allowed to use proper combat as well to hunt them down- breaking the rules is seen as the worst crime there is
